Stablecoins have emerged as one of cryptocurrency's most pragmatic innovations, offering price stability by maintaining a peg to external assets like fiat currencies or commodities. The mechanics are straightforward: users deposit cash with an issuer, receive an equivalent amount of tokens, and can redeem them at any time. This design has made stablecoins indispensable infrastructure for crypto trading, lending protocols, and cross-border payments. Yet the structural parallels to traditional banking—where issuers custodize vast sums of customer capital—have prompted regulators and observers to treat them with increasing scrutiny, sometimes conflating the two systems entirely.

The resemblance between stablecoin issuers and banks is real but deceptive. Both accept deposits and manage reserve requirements to maintain solvency, and both face risks if those reserves are improperly managed or invested. However, stablecoin issuers operate under fundamentally different constraints and incentive structures. They typically maintain 100% collateralization with minimal or no interest bearing products, whereas traditional banks operate on fractional reserves precisely because they can lend deposits at higher yields. A stablecoin issuer that lends out customer reserves without maintaining full backing faces immediate economic failure—the redemption mechanism ensures swift market discipline. Banks, by contrast, enjoy regulatory forbearance and deposit insurance that cushions against runs, creating moral hazard that stablecoins inherently eliminate.

The custody model also differs materially. While both hold customer assets, stablecoin reserves are typically held in cash equivalents—bank deposits, money market funds, or government securities—rather than deployed into complex financial products. This transparency and simplicity have proven both a strength and a vulnerability. The collapse of FTX and subsequent stablecoin crises revealed that perceived backing meant little without genuine custodian independence and regular attestation. Conversely, traditional banks operate within an opaque ecosystem where reserve composition remains largely private, visible only through regulatory filings and stress tests that arrive months or years after risk accumulates.

The real divergence emerges when considering systemic role and regulatory treatment. Stablecoins currently function as payment layers and trading pair conduits rather than credit creators, which limits their ability to generate the leverage that makes banking inherently fragile. Yet as they capture greater settlement volume and issuers expand into yield-generating products, the distinction will blur. The key question facing policymakers is whether stablecoins should be regulated as payment systems, deposit-taking institutions, or an entirely new category—a choice that will reshape both their utility and their relationship to the broader financial system.
